Babylon Proposes Using Native Bitcoin as Aave V4 Collateral Without Wrapping

Babylon Labs is advancing a proposal that would let Aave V4 users borrow against Bitcoin held on the Bitcoin network through its Trustless Bitcoin Vaults protocol, using self-custodial Taproot UTXOs and zero-knowledge proofs. Deposits would be represented as vaultBTC collateral, with the integration adding a Babylon Core Lending Spoke and a BTC Vault Swap Spoke while liquidators are paid in WBTC. Risk parameters and additional Aave DAO votes are still needed before any mainnet launch.
Babylon Labs' proposal would let Aave V4 users borrow against BTC that remains on Bitcoin. Its Trustless Bitcoin Vaults design uses self-custodial Taproot UTXOs and zero-knowledge proofs, with deposits tracked as vaultBTC collateral. The plan adds a Babylon Core Lending Spoke for borrowing USDC, USDT, or WBTC, plus a BTC Vault Swap Spoke for liquidations.
Liquidators would receive WBTC, so native BTC could stay on Bitcoin. Risk limits and additional DAO approvals are still needed before a mainnet release. The partnership was announced Dec. 3, 2025; a DAO temperature check opened May 25, 2026. Public testnet deployment was active by October 2026, and HashKey Cloud's TBV integration for institutional clients was confirmed Oct. 7, 2026.
If adopted, this could broaden credit access for Bitcoin holders without requiring them to surrender custody or wrap assets, potentially affecting DeFi borrowers, liquidators, and institutional clients. It may also increase Aave's exposure to Bitcoin-market volatility and cross-chain liquidation risks. Because risk parameters and DAO approvals remain pending, any societal effect is likely gradual and contingent on governance, security audits, and user adoption rather than immediate.
